Are you using the attach inline pushbutton at the bottom of the attachment chooser ?

You can use the attachment button (paper clip with dropdown menu) to load image or other files to the server and then drag them into the bottom box to attach them to the post. You cannot control the position this way.
Or you can use the Insert Image button to directly assert a jpeg or some other small number of image file types. You risk having the image resampled to a lower resolution or size if you do this, but it will position the image where you want it.
I think that there is also a automatic mechanism that I do not fully understand that creates a small thumbnail and a separate link to the full image.
The Insert Image button allow you to choose to link a local file on your computer (uploads and links) or a file from a URL (copies the file from a sharing site or other such source).
If you use the Link button, all you will ever get it a clickable URL or clickable text that links to that URL. No thumbnails, no images.
Manually inserting the IMG tag set may let you display a remote link directly as an image without uploading it first. There will be no size limit on that.
